A telling statistic:
When viewing Bitcoin over a standard ten year cycle, Bitcoin’s minimum CAGR (compound annual growth rate) is 42%.
What does this mean? It means if you have not had 42% annual returns on your investments, or you haven’t gotten a 42% annual raise (I wish I got even close to that), or you haven’t made 42% annual growth in your business, this means you are losing money. Bitcoin is the asset that actually captures this lost money through holding it. It is the apex asset.

Historically, a traditional 60/40 portfolio, which allocates 60% to stocks and 40% to bonds, has been considered a balanced investment strategy. However, the addition of Bitcoin to this portfolio (even at just 1%) has been shown to improve its risk-adjusted returns over the last decade.
The Sharpe ratio is a financial metric that helps investors understand the relationship between risk and return of an investment (specifically unrelated assets such as gold vs real estate vs stocks). The Sharpe ratio is calculated by subtracting the risk-free rate from the expected return of the portfolio and then dividing the result by the standard deviation of the portfolio returns. A higher Sharpe ratio indicates a better risk-adjusted return.
Bitcoin is known for its high volatility, but it has also demonstrated significant growth over the past ten years. When added to a 60/40 portfolio, even in small allocations, Bitcoin has been shown to enhance returns substantially. The key insight is that while Bitcoin’s volatility is high, its returns have been uncorrelated or even negatively correlated with traditional assets like stocks and bonds at times, which can help in diversification.
Studies and analyses have indicated that incorporating Bitcoin into a diversified portfolio can lead to an improvement in the Sharpe ratio. This is because the high returns of Bitcoin can outweigh the increase in portfolio volatility, especially when the allocation to Bitcoin is relatively small, from 1% to 5%, perhaps up to 10%.
For instance, if we consider the period from 2013 to 2022, Bitcoin’s returns were exceptionally high, far outpacing those of traditional assets. Adding even a small percentage of Bitcoin to a 60/40 portfolio during this period would have dramatically increased the portfolio’s returns. Although this also increased the portfolio’s volatility, the increase in returns was more significant, leading to an overall improvement in the Sharpe ratio.

The Sharpe ratio is dramatically improved by including Bitcoin, even at a 1% allocation the Sharpe ratio increases by 15%.
The reasoning behind this improvement is twofold. Firstly, Bitcoin’s high returns over the last decade have been a significant contributor to the overall portfolio return. Secondly, because Bitcoin’s price movements have not been perfectly correlated with those of stocks and bonds, its inclusion has introduced a diversification benefit, although this benefit can vary over time.
It’s essential to note that past performance is not indicative of future results. The cryptocurrency market is highly unpredictable and subject to significant price swings. The future performance of Bitcoin and its correlation with other assets could differ from historical patterns.
Investors considering adding Bitcoin to their portfolios should be aware of its volatility and the potential risks involved. However, for those with a long-term perspective and a willingness to tolerate higher volatility, a small allocation to Bitcoin could potentially enhance their portfolio’s risk-adjusted returns.
The optimal allocation to Bitcoin is a subject of ongoing debate and depends on various factors, including the investor’s risk tolerance, investment goals, and time horizon. Some studies suggest that an allocation of around 1-5% to Bitcoin can be optimal for improving the risk-adjusted returns of a traditional portfolio.
In conclusion, adding Bitcoin to a 60/40 portfolio over the last ten years would have increased the portfolio’s returns more significantly than its volatility, thereby improving the Sharpe ratio. While this historical outcome is promising, investors should approach with caution and consider their individual circumstances before making investment decisions.
